That little "fullscreen not available" popup doesn't matter, it should still work on MorphOS no matter what YouTube tries to tell you. Assuming that you have the latest youtube fullscreen fix script enabled.
It still sounds for me that you haven't got the very latest fullscreen fix script from Fab's page. Currently the script which comes with the OS is outdated, and the script from Grunch is outdated, you have to manually download and install the latest one to get the smooth playback.
Difference is like day and night when you play in the fullscreen mode compared to the normal embedded mode. You'll notice it when you have it working.
And remember that don't click the fullscreen button before the actual video playback has started. It doesn't work if you click it when the loading circle is still there. Only when you see the actual video image.
